Amazon's AWS Surge Fuels Bullish Calls, but CapEx and Valuation Keep Us Cautious

What happened

Amazon’s Q3 2026 results showed AWS revenue growth accelerating to 39.3% year over year with a 38.7% operating margin, reaffirming the cloud segment’s role as the primary profit engine. Retail margins also improved, and management now targets more than 40% AWS growth in 2027–2028, fueling the Strong Buy narrative from bullish analysts. However, the company’s aggressive AI infrastructure buildout continues to pressure free cash flow, which remains deeply negative despite robust operating cash flow. The stock has rallied to a market cap above $3 trillion and trades at approximately 20x forward earnings, making it a crowded trade with little margin of safety. While the fundamental momentum is undeniably strong, the market appears to have already priced in much of the near-term AI upside, leaving limited room for error.

Implication

The AWS growth trajectory is encouraging, but the key test is whether it can sustain 30%+ growth while CapEx remains elevated at a $200B+ annualized pace. Free cash flow is expected to stay negative through next year, and the market is already discounting significant AI monetization in 2027–2028. We would look for signs of free cash flow inflecting positive and AWS operating margin expanding in the next two quarterly reports. If AWS growth holds above 35% and chip utilization stays high, the bull case strengthens and we would raise our rating. Conversely, a deceleration below 25% without clear supply constraints would invalidate the thesis and warrant trimming positions.

Thesis delta

The new Q3 data with AWS growth at 39.3% and management’s >40% target for 2027–2028 modestly strengthens the bull case for Amazon’s AI monetization. However, the core concerns about CapEx-driven free cash flow pressure and premium valuation remain unchanged. Our WAIT rating stands, but the probability of the bull scenario increases slightly, and we would be more aggressive on any meaningful pullback toward the $235 level.
